Do you know of a site like bitbucket or github or similar that uses local servers?
am thinking of setting something like that up, would it appeal to any of you guys either as a free or a paid service?

Is there a real need for this?
Would it be supported well enough to be viable?
What software would you use (Mercurial/Git/YOUR_CHOICE_HERE)?

Iburst is down and I cant get to my code that sits on gogrid servers in the states rite now. I only have local bandwidth and its really frustrating.
Am considering getting a local server from hetzner.

Hm. That's why I use Mercurial on my local machine.

Funny though - from what I understand Git creates a local copy, and you can work disconnected from the main server. Or do I have it wrong?

You have it perfectly correct

BTW, I went and checked my machine - I use Bazaar, not Mercurial. Works a treat for local, and with TortoiseBazaar it's simple to maintain.
