I get a message that there are updates to be installed on my PC.

When I click on it, it gives 2 x important updates and 2 x optional ones.

The important ones are -

WINDOWS 7 SERVICE PACK 1 - 44MB
WINDOWS LIVE ESSENTIALS - 157MB

These seem terribly large!

Are they crucial for the optimum functioning of my PC, in which case I will have no choice but to proceed.

Your advice please :)

Service Pack 1 - Yes
Live Essentials - At least install the photo gallery option - it will ask which portions you want to install if you tick the update before downloading it.

Terribly large? They're quite small as updates go. It looks like you have most of Service pack 1 already, otherwise it would be about 800MB or so . But yes the service pack 1 is usually very important. Some future programs might start requiring it. Some hardware definitely does. Windows Live Essentials, not so much as far as I know.

The reason SP1 is so small via Windows Update is because of the compression used. If you download SP1 straight from the web you'll see it's huge, a good few hundred MB.
