Is my PS3 setup ideal?

You may find that the real problem here is whether the PS3 can output Dolby Surround. It isn't immediately clear whether the 2 channel options are merely stereo or, like the PS2, Dolby Surround encoded. Of course Dolby Surround is nowhere near as good as 5.1 digital, but it beats plain stereo.

Yes, but only from playing a DVD from its own DVD player. It doesn't have an input option for surround
I had a look at the manual and it specifies otherwise.

I think you looked at the DAV-Z278. The Z270 doesn't have digital inputs. Also, the PS3 can output just about any and all surround formats you can think of.

Not sure if you know the PS3 but it has 1 HDMI out only which I use to connect to the TV and since my TV doesn't have a HDMI out and my surround sound's 1 HDMI port is only an out as well, the cheapest thing I'll be able to do is get a surround system that accepts optical in... Any reasonably priced suggestions?

I'm not sure how this is possible. HDMI signal can only be transferred (OUT) if there is an equal (IN). Hdmi to Hdmi passthrough. There would be zero need for an Hdmi out, if there is no Hdmi in?

Not sure what you mean? Currently my DVD player (with HDMI out) connects to my LCD TV's HDMI in.

not sure what he means either. that didn't make much sense.
