Capturing territory through war is illegal under international law.
This is probably the biggest reason why Israel did not try to annex these territories
but just 'supervised' them until such a time as the 'Palestinian Authority was in a position to become a formal government'. The very UN resolution which gave Israel its status as an internationally recognised state also called for the formation of a Palestinian state.
I think you would be surprised just how many palestinians would prefer to be properly ruled by Israel and by extension to be declared Israeli citizens compared to the situation as it is now.
This, of course, is something that Israel can never allow if it is to maintain any facade of being both democratic and Jewish; in fact one of the greatest fears among many right wing Israelis is what is known as the 'demographic problem'. Israeli Arabs are breeding faster than Israeli Jews and the time is fast approaching when there will be more arab Israeli citizens than jew Israeli citizens.

Well, apparently Israel chose to ethnically cleanse the majority of the arabs still living within Israel's 1948 borders and then to deny their right of return,Which was accepted by Israel and rejected by the arabs in favour of war. What was Israel to do? Not take her half because the arabs didnt agree to it? And the arab state included Jerusalem.
