I had issues playing full HD movies on my HP dv7 due to the kak HDD they fit standard, wasted quite a lot of time trying to get I to play fine but at the end of the day the best solution is to replace the 5400rpm drive with a 7200rpm drive. The difference is like day and night...
Edit : and if your fortunate enough to have a laptop that has two HDD slots, pop a SSD inside the one and a tb in the other, you have to copy whatever you want to watch to SSD first, but it will play like a dream
I've got a C2D 2.4 Ghz. 2GB Ram and I play full HD content without hassle.

I've got an ATI 4650HD card, so the Laptop may be limited by it's Graphics IMHO
This laptop only has the onboard Intel GMA GPU so it's not to powerful. I'm just busy *cough copying cough* some stuff for a friend. Most of it is 720p so I think it should be ok. I will test once I have the hdd back in the laptop.
This thing only has 1 HDD slot, I should know seeing I have replaced the HDD 3 times already. It's now running a 500gb 5400rpm samsung.
The 720p stuff plays just fine. Did not have a chance to test 1080p as VLC wanted to rebuild the font database or something but I'm sure it will be fine.
Weird thing I noticed was that when I put the HDD back into the laptop and booted it up from sleep or hibernate I did not see the newly copied stuff, had to reboot before it saw the copied stuff. Not very impressed with NTFS as a file system!!!

That's the way hibernation works, I won't blame NTFS. Hibernation copies the current state of the system to a file on the hard drive, ie. everything that was in RAM. You could have killed explorer.exe and started it up again for a refresh without rebooting.
I replaced mine from a 1tb 5400 Toshiba to a 500gb 7200 Seagate hybrid drive along with a SSD for windows. This may not be the cheapest route to go but it works, I didn't bother with codecs and so on because I bought a top of the range i7 media oriented notebook and expected my full HD movies to play on it, which it didn't.
If possible, try plugging in an external drive through an interface such as eSATA and play a move off the external, then drag that same movie to desktop and play from there. Mine worked fine from the external but lagged like a monster off the desktop.
